Ethereum Staking Reward Cut Could Disrupt DeFi Loops

LIVEEthereum developers are considering a new proposal, EIP 8361, that would significantly lower staking rewards for validators. If passed, the plan would phase in a 54 percent reduction over 18 months, dropping yields from the current 2.6 percent to approximately 1.2 percent. The mechanism works by burning consensus rewards as more total ETH is staked, effectively shrinking the supply while tightening the profit margins for stakers.
This change has sparked concern because many DeFi products, such as liquid staking tokens and lending markets, rely on these consensus rewards to set their interest rates. Aave founder Stani Kulechov and others have warned that lower yields could make leveraged staking loops, where users borrow ETH to stake more, unsustainable. At current borrowing costs, a drop to a 1.2 percent yield would turn a profitable strategy into one that loses money for the user.
If the proposal takes effect, market participants might begin unwinding these positions to avoid losses. This could lead to lower borrowing demand across major protocols like Aave, Morpho, and Spark. As these strategies become less attractive, capital may shift toward stablecoin lending or other assets, potentially forcing DeFi protocols to reprice their entire product line to match the new, lower environment.
